Can You Use Your 401(k) to Buy a House Without Being Penalized?

Retirement Account Early Withdrawal Penalties

Before exploring whether it makes sense to use retirement funds to buy a home, it’s important to understand what typically happens when you withdraw money before age 59½.

  • Traditional 401(k): This employer-sponsored plan generally imposes a 10% early withdrawal penalty if funds are accessed before 59½. In addition, the withdrawn amount is taxed as ordinary income.

  • Traditional IRA: Similar rules apply. Early withdrawals usually trigger a 10% penalty plus income taxes.

  • Roth IRA: Contributions (the money you originally deposited) can be withdrawn at any time without taxes or penalties. However, earnings are only tax-free if the account has been open at least five years or you are 59½ or older.

For example, if you contributed $25,000 to a Roth IRA and the account has grown to $30,000, you can withdraw the original $25,000 tax- and penalty-free, but not the $5,000 in gains unless you meet the conditions above.

Can You Use a 401(k) to Buy a House?

Yes, but it is usually expensive to do so. Early withdrawals from a 401(k) still trigger the standard 10% penalty and income taxes. Importantly, purchasing a home does not qualify for a penalty exemption.

Advantages:

  • Larger down payment: Accessing retirement funds may help you secure better mortgage terms or avoid private mortgage insurance.

  • Market timing: Entering the housing market sooner could allow you to benefit from future property appreciation.

Disadvantages:

  • Penalties and taxes: The 10% penalty plus income tax significantly reduces the effective amount withdrawn.

  • Retirement impact: You reduce your long-term savings base.

  • Lost compounding: Withdrawn funds no longer grow tax-advantaged over time.

IRA Exception for First-Time Homebuyers

The Internal Revenue Service provides an important exception for IRAs. First-time homebuyers can withdraw up to $10,000 without the 10% penalty if the funds are used within 120 days for a home purchase.

  • Applies to both traditional and Roth IRAs

  • You must not have owned a primary residence in the past two years

  • Traditional IRA withdrawals are still subject to income tax

  • Roth IRA contributions can be withdrawn tax-free; earnings may be taxable if conditions aren’t met

For instance, withdrawing $10,000 from a traditional IRA while in a 22% tax bracket means owing $2,200 in taxes.

An Alternative: 401(k) Loans

If your employer allows it, borrowing from your 401(k) may be a more efficient option than withdrawing funds.

  • You can borrow up to 50% of your vested balance or $50,000 (whichever is lower)

  • Typically must be repaid within five years

  • No taxes or penalties if repaid on schedule

Key benefits:

  • You repay the loan to yourself, including interest

  • No credit checks or traditional loan underwriting

  • Avoids immediate tax consequences

However, risks include repayment obligations and potential penalties if you leave your job before repaying the loan.

Using retirement funds to buy a home involves a clear trade-off: short-term access to capital versus long-term financial security. While options like IRA exemptions and 401(k) loans provide some flexibility, early withdrawals generally come with significant costs.

From a financial planning perspective, preserving tax-advantaged growth is usually more valuable than solving a short-term liquidity need—unless the housing decision aligns strongly with your broader financial strategy.

Drawbacks of 401(k) Loans

These perks don’t mean 401(k) loans are a perfect solution for everyone in every situation.

Some drawbacks of 401(k) loans include:

  • If you fail to repay the loan in five years, the outstanding balance may be treated as a taxable distribution, subject to income tax and penalties.

  • If you leave your job before repaying the loan, you may be required to repay the outstanding balance in full when you file your taxes.

  • You’ll face loan fees from the provider.

  • 401(k) loans typically can’t be refinanced just because interest rates go down.

  • Some plans won’t allow you to make 401(k) contributions while repaying your loan.

“I haven’t found a good reason to borrow from a retirement account to buy a house,” said Jarrod Sandra, a certified financial planner and owner of Chisholm Wealth Management. “Saving up for a down payment is much better as it keeps your retirement dollars invested for the long run.”

When Does a 401(k) Loan Make Sense?

Alvin Carlos, a certified financial planner and managing partner at District Capital Management, said that taking a 401(k) loan can make sense if all these of these factors apply:

  1. Taking out a 401(k) loan will get you to a 20% down payment.

  2. Your new mortgage will be the same amount or less than your rent.

  3. Your job is secure.

“If you have a 20% down payment, your offer becomes more competitive and you avoid paying mortgage insurance,” Carlos told The Penny Hoarder. “The savings are enough to offset the opportunity cost of borrowing from your 401(k).”

However, Carlos emphasized that some companies require you to pay off the full 401(k) balance if you resign or get fired.

“This is a huge risk,” Carlos said. “It can only be mitigated if you feel confident that your job is secure.”

Alternatives to Using Your Retirement Account to Buy a House

Pulling together enough money for a down payment can be tough. If you want to avoid tapping your retirement accounts to pay for a home, here are some alternatives to consider.

Reduce Your Expenses and Increase Your Income

If you’re not planning to buy a home immediately, reduce your monthly expenses now and put the savings into a high-interest online savings account.

Consider a Federal Housing Administration Loan

FHA loans are government-backed loans that might be an option for lower-income buyers or people with lower credit scores.

An FHA loan allows you to have a credit score as low as 580, and you can also make a down payment as low as 3.5%, making these loans attractive for first-time homebuyers.

Is Your Paycheck Not Going As Far As It Used To?

We get it. Everything is more expensive than it used to be, but your paycheck hasn’t kept up.

When money is tight, these resources will help nearly everyone.

See If You Qualify for Certain Loans or Help

The government offers two other down payment assistance programs to certain groups.

VA loans are available for military service members and veterans. These loans are backed by the Department of Veteran Affairs. VA loans require no down payment or mortgage insurance. However, you’ll still need to pay a VA funding fee that changes annually.

USDA loans are backed by the U.S. Department of Agriculture and are mainly for rural borrowers who can’t qualify for traditional loans. No down payment is required, although there are income and property value limits.

On the lending side, some major banks offer grants and assistance programs, such as zero-down mortgages, for buyers in specific communities.
